Shorting a stock, also known as short selling, is an investment strategy where a trader borrows shares of a company they believe will decrease in value. The investor sells these borrowed shares at the current market price, hoping to buy them back later at a lower price. If the price drops as expected, the trader keeps the difference as profit after returning the shares to the lender. This approach is commonly used during a bear market to capitalize on falling equity prices.
The process begins when an investor opens a short position through a brokerage account by borrowing shares of a specific equity. Once the shares are sold on the open market, the investor holds a negative balance of those shares. To close the position, the investor must perform a 'covering' transaction by purchasing the same number of shares. If the stock price has declined, the cost to repurchase is lower than the initial sale price, resulting in a gain for the trader.
Shorting a stock carries significantly higher risk than traditional equity trading because the potential for loss is theoretically infinite. While a stock's price can only drop to zero, there is no limit to how high a stock price can rise. If the market moves against the short seller, they may be forced to buy back shares at a much higher price, leading to substantial losses. Additionally, short sellers may face margin calls or 'short squeezes' that rapidly drive prices upward.
Short selling is typically utilized as an investment strategy when a trader has a bearish outlook on a specific company or the broader stock market. It can be used to hedge an existing portfolio against potential downturns or to speculate on overvalued stocks. Because it requires a margin account and involves complex market mechanics, it is generally practiced by experienced traders who understand how to manage the unique risks of equity trading in volatile environments.
