While this delayed payment appears to provide a "free ride" for the first four weeks of inventory holding, sellers typically build a small hidden interest charge into their prices to compensate for the payment delay. It's similar to how retail stores offer "90 days same as cash" financing-the cost is built into the price, even if not explicitly stated.
Operating expenses-which exclude cost of goods sold, interest, income tax, and sometimes depreciation-create a second source of accounts payable when they're recorded before payment. This accrual-basis accounting practice ensures expenses are matched with the periods they benefit.
The company in our example takes about three weeks to pay these operating expense-related accounts payable, calculated as (3 weeks / 52 weeks) x $12,480,000 annual operating expenses = $720,000. Recording these unpaid expenses serves dual purposes: recognizing the payment obligation and ensuring proper profit measurement by matching expenses with the periods they benefit.
While some expenses are recorded before payment, prepaid expenses work in reverse-costs are paid before they're recorded as expenses. Insurance premiums, office supplies purchased in bulk, and annual property taxes are classic examples. These advance payments are initially held in the prepaid expenses asset account, then gradually charged to operating expenses over appropriate time periods.

Book values of fixed assets typically differ from their current market replacement costs, usually being lower due to inflation and accelerated depreciation methods. Financial accounting doesn't attempt to record changes in replacement values-it's a cost-recovery method, not a mark-to-market approach. The original costs reported in balance sheets represent capital investments to be recovered through sales revenue, not indicators of current value.
Unlike tangible fixed assets, intangible assets have no physical existence but can be valuable business investments. These include patents, trademarks, and goodwill (the premium paid when acquiring another business beyond the value of identifiable assets). Current accounting standards don't require systematic amortization of intangible assets. Instead, businesses conduct yearly impairment assessments and only record an expense when an intangible asset suffers an observable loss of value.

Unlike accounts payable that arise from receiving invoices, accrued expenses build up over time without external bills. Interest expense presents its own unique challenges. Unlike non-interest-bearing accounts payable, notes payable always accrue interest and must be reported separately in financial statements. Interest is a daily charge for borrowed money, expressed as an annual percentage rate. For example, $6,000 interest on a $100,000 loan equals a 6% interest rate.
Regardless of payment schedule, interest expense must be recorded for all days money has been borrowed, with unpaid interest at period-end recorded as accrued interest payable, which in our example is $75,000.
Income tax expense in the income statement connects to the income tax payable liability in the balance sheet, with only a portion remaining unpaid at year-end. Our example features a C corporation, which unlike pass-through entities (S corporations, partnerships, LLCs), pays taxes directly on its profits.
The company's $4,390,000 earnings before tax generates a $1,748,000 tax expense (about 40%), with most paid during the year through installment payments. Only $165,000 remains as year-end income tax payable.
Businesses may use different accounting methods for tax reporting versus financial reporting to postpone tax payments. Financial reporting standards require income tax expense to be consistent with earnings before tax, even when actual tax owed differs. For example, a company with $10 million earnings before tax might record the normal $3.5 million tax expense, though actually owing only $2.5 million. The $1 million difference gets recorded as deferred income tax liability, anticipating future payment.

Net income flows into retained earnings, which represents profit earned but not distributed to owners. Retained earnings is not cash or any specific asset, but rather explains one source of a business's total assets. Earnings per share (EPS) measures profit for each ownership unit or share of stock. While net income represents profit for the business as a whole, EPS shows what each share earned. For example, in a company with $2,642,000 net income and 800,000 outstanding shares, EPS equals $3.30 per share.
EPS is particularly important for public companies whose shares trade on stock exchanges, as it plays a key role in determining market value-often calculated as a multiple of EPS (such as 15 times EPS). Public companies must report EPS at the bottom of their income statements.
Cash flow from operating activities differs fundamentally from profit. The key adjustments to net income show how operating assets and liabilities affect cash flow: increases in operating assets (receivables, inventory, prepaid expenses) decrease cash flow, while increases in operating liabilities (accounts payable, accrued expenses, income tax payable) improve cash flow.
Though our example company reported $2,642,000 profit, its actual cash flow from operations was $3,105,000-$463,000 higher than profit due to these adjustments. This demonstrates the critical principle that profit and cash are different measures, both vital to business health.
The business press often mentions "cash flow" without clear definition. One popular alternative measure is EBITDA (earnings before interest, taxes, depreciation, and amortization). However, this measure is misleading as it ignores interest and income tax cash flows and disregards changes in operating assets and liabilities that significantly impact actual cash flow.
Companies with poor profit performance sometimes emphasize cash flow to divert attention from disappointing results, but this is deceptive-profit generates cash flow, not vice versa. It's like a farmer focusing on the size of his barn while ignoring the health of his crops-ultimately, the crops (profit) determine whether the barn will be filled.

Financial statements must include footnotes as their essential fourth component, without which they would be incomplete and potentially misleading. Footnotes provide necessary supplementary information that cannot fit within the condensed financial statements themselves.
Each financial statement page typically includes a notation that "accompanying footnotes are an integral part of these statements," and the CPA auditor's report covers both statements and footnotes. Without footnotes, financial statements would be like a medical diagnosis without explanatory notes-technically accurate but lacking crucial context.
Footnotes serve two primary purposes. First, they identify and explain the key accounting methods chosen by the business from among acceptable alternatives. For example, Caterpillar's footnotes reveal they use LIFO inventory valuation, which resulted in reporting over $2 billion less inventory value than if they had used FIFO.
Second, footnotes provide important information that cannot fit within the financial statements themselves, such as details about long-term debt terms, lease obligations, stock options, employee ownership plans, major lawsuits, and pension/retirement obligations.
Management must rely on financial experts, legal counsel, and outside auditors to identify required footnotes, but still retains significant discretion regarding how candid to be and how much detail to provide. The challenge is balancing adequate disclosure with protecting competitive advantages.
Unfortunately, there's a serious readability problem with footnotes in financial reports. The writing is often deliberately obscure, with legalistic sentence structure and excessive technical terminology. This obscurity seems particularly prevalent in footnotes covering sensitive matters like lawsuits or failed ventures.
While managers aren't expected to expose all the company's problems in footnotes, greater clarity and frankness would benefit users without damaging the business. Unfortunately, creditors and investors must struggle through these poorly written footnotes, sometimes reading them multiple times to extract the necessary information.
