Mastering Position Sizing and Profit Taking

Position sizing is critical for trading success. While concentration can accelerate gains, overexposure creates unacceptable risk. Never risk your entire account on one stock, yet avoid excessive diversification which dilutes performance. The optimal approach: risk only 1.25-2.5% of total equity per trade, with tighter stops for less experienced traders. Either adjust your stop percentage or position size to achieve proper risk levels. The optimal position sizing strategy includes: keeping risk between 1.25-2.50% of total equity, using maximum 10% stops, maintaining average losses at 5-6%, never exceeding 50% in a single position, targeting 20-25% positions in the best stocks, and holding no more than 10-12 stocks total. Ideally, concentrate capital in your top 4-5 picks with 20-25% allocations each, though often starting smaller (5-10%) until stocks prove themselves. When portfolio management reveals underperforming positions, use the two-for-one rule: sell half of each of two mediocre performers to finance a new full position in a more promising stock. This approach maintains proper diversification while upgrading portfolio quality. Avoid prematurely exiting strong performers, especially early in bull markets. Sometimes the best stock to buy is the one you already own. Consider selling portions of winners to diversify, but maintain significant exposure to proven leaders. Excessive diversification leads to "di-worsification"-spreading capital so thin that even big winners can't meaningfully impact overall performance. Superperformance requires concentration in the best names at precisely the right time, using intelligent stops for protection rather than diversification. Selling profitable positions presents two basic scenarios: selling into strength while buyers are plentiful, or selling into weakness when price action deteriorates. Professional traders sell into strength, especially with large positions where liquidity matters, rather than waiting for clear breakdown signals. The "base count" helps identify whether a stock is in early or late stages of its upward move, which critically influences selling decisions. Early-stage stocks should be given time to make full-scale advances, while late-stage stocks require different treatment. Bases 1-2 represent optimal entry points, bases 3-4 are trading opportunities, while bases 5-6 are extremely failure-prone and signal selling opportunities. While high P/E ratios are typical for growth stocks, tracking P/E expansion provides valuable insight into a stock's life cycle stage. When a stock reaches a late-stage base (4 or 5) and its P/E has doubled or more compared to earlier bases, caution is warranted. Many leading stocks end their runs with accelerated advances called climax or blow-off tops. This pattern emerges as institutions liquidate positions by selling into retail buying enthusiasm. The stock price accelerates at a steeper angle than at any previous point, typically running up 25-50% or more in just 1-3 weeks. When a stock in a confirmed late stage has run up 10 of 11 days, watch for the largest up day and heaviest volume day. If heavy volume comes on a down day, big investors are liquidating positions. Key reversal signals include high-volume reversals, churning (elevated volume without price progress), and the stock price dropping on the largest volume since the move began. When a stock experiences material weakness, resist the ego-driven urge to "wait until it snaps back." Extended stocks showing warning signs can drop hard and fast on surging volume. This major sell signal indicates institutional selling that you can't fight. The "Breakeven or Better Rule" uses the 50-day moving average as a trailing stop. When you buy a stock with an initial percentage stop (like 8%), and the stock advances, the 50-day moving average eventually catches up to your entry price. At that point, switch your stop to the 50-day line, which becomes your trailing stop to protect profits. Once a stock moves up two or three times your stop (a 2R or 3R trade), you gain flexibility. With a 7% stop and a stock up 14%, you can either sell half and move your stop to breakeven, or sell half and maintain your original 7% stop. This approach lets you hear the "cash register ring" while positioning for potentially larger gains.

The Eight Keys to Unlocking Superperformance

The conventional wisdom that you must take big risks to capture big returns is simply untrue. Minervini's Eight Keys to Unlocking Superperformance demonstrate how to achieve outstanding results with low risk. These keys address both upside potential and downside protection, forming the nucleus of superperformance trading. The first four keys generate big performance: 1. Timing: Despite what "experts" claim, you can time the market successfully. Timing is everything in trading, just as in life. Success requires preparation for those "right time, right place" moments. To generate superperformance, you must compound money rapidly through velocity trades that can gain 20-50% in weeks or months. 2. Don't Diversify: Diversification dilutes your edge rather than helping you. To consistently achieve superperformance, concentrate in just four to twelve of the very best names, with most capital in the top four or five positions. This contradicts conventional wisdom, but wide diversification only produces average returns. 3. Turnover Is Not Taboo!: High portfolio turnover can be advantageous when you have an edge, despite conventional wisdom against frequent trading. With today's low commissions, there's no reason to limit turnover even in small accounts. Like flipping a coin with favorable odds, more trades means more profit when you have a mathematical edge. 4. Always Maintain the Risk/Reward Relationship: Take a short-term approach to losses and a longer-term approach to gains-cut losses quickly while letting winners run. Continuously evaluate positions based on risk versus reward. For example, risking 7-8% to gain 15% creates favorable odds even with 50/50 success rates. The next four keys limit drawdowns: 1. Sell into Strength: Professional traders sell into strength when eager buyers are present, while amateurs get greedy and refuse to exit winning positions. While a stock may continue rising after you sell, failing to sell into strength creates a bigger problem-watching gains evaporate when the uptrend eventually ends. 2. Trade Small Before You Trade Big: When your analysis proves effective and your timing is on target, you can increase position sizes and overall exposure. Build on success by becoming more aggressive after establishing a performance cushion. When things aren't working well, slow down or take a break to analyze why you're out of sync with the market. 3. Always Trade Directionally: When using relatively tight stops, you must trade in the direction of the established trend. Going against the trend rarely works-a stock under selling pressure is unlikely to make a sustained reversal precisely when you expect. Always let the market, not your opinions, dictate your actions. 4. Protect Your Breakeven Point Once You've Attained a Decent Gain: Protect your principal as soon as possible by moving your stop up as your trade becomes profitable. The timing depends on market conditions and how well your trading is progressing. In challenging markets, be quicker to protect the downside; when in sync with the market, allow more room. The Eight Keys represent lessons that transformed Minervini's performance from mediocre to stellar. He realized he didn't necessarily need to find giant winners to achieve superperformance. While still hunting for huge movers, he can pursue strong performance through smaller, solid gains that compound over time. This "Plan B" allows turning 15-20% winners into triple-digit annual returns rather than waiting for rare moonshots.
