Raw numbers like net income or revenue tell you what happened in the past, but they can be deceptive on their own. Financial ratios provide deeper context by showing what those numbers actually mean for a company's future. While a business might report millions in profit, ratios help determine if they are truly thriving or facing an underlying liquidity crisis that raw data might hide.
It is possible for a company to report significant profit and still go bankrupt if they cannot pay their suppliers. This often happens when a business lacks the immediate cash flow to cover short-term obligations. By analyzing financial statements through specific metrics, investors can see if a company is actually efficient or if it is struggling to meet its bills despite appearing successful on the surface.
The Quick Ratio is a vital metric used to determine if a company can pay its immediate bills without needing to sell off its inventory first. Return on Equity, or ROE, measures whether management is being efficient with the money provided by shareholders. Together, these financial ratios help investors move beyond share price and net income to perform a more thorough investment analysis of a company's operational health.
